Why is one number not enough to compare two loans?
How families borrow money to buy a home
1 · Start with the idea
A loan has several kinds of cost and several ways to measure its size. The interest rate matters, but fees, points, the amount borrowed, and how long the loan lasts also matter. A useful comparison looks at the whole structure.
2 · Picture it
Two loans can show the same interest rate but charge different fees. Or one loan may have a lower rate only because the borrower paid points up front. Looking only at the rate can hide that difference.
3 · Now learn the English words
pointone percent of the loan amount
APRa yearly rate designed to express the cost of credit including certain finance charges beyond interest
LTVloan-to-value, a comparison between the loan amount and the relevant property value used in the calculation
4 · Why this matters
By this point the learner is ready to stop thinking in slogans such as 'lower rate is always better' and start comparing tradeoffs.
